Reality check:
1) Diamonds are not useless. They are the hardest naturally-occuring mineral and thus have dozens of real uses besides ornamentation. Some of the best cutting blades are coated with powdered diamond.
2) Diamonds are rare. Yes, the diamond producers artificially restrict the supply, but even if they didn't, diamonds still wouldn't be "less valuable than loose leaf paper". There just aren't that many of them, and many tons of rock must be processed to produce a few carats of diamond.
3) Diamonds are uniquely beautiful. In addition to being the hardest mineral, diamonds also have the highest angle of total internal reflection of any naturally-occuring mineral. What this means is that, when properly cut (an art form in itself), a diamond will cause a ray of light to bounce around inside it many times before emerging at a totally different angle, and often refracted into a totally different color. This gives diamonds their unique sparkle and "fire". Other natural gemstones can't compare.
